
The regulatory debate about whether to disclose bank stress-test results centers on how information affects decision-making under uncertainty. While this topic is not a biological or clinical condition, it functions like an “exposure” to high-stakes risk information, shaping behavior ex ante (before outcomes are known) and outcomes ex post (after realization). In medical terms, the closest analogy is how diagnostic testing and risk communication can alter subsequent decisions—yet here the “patient” is a financial intermediary and the endpoints are portfolio risk, funding allocation, and systemic resilience.
Stress tests are supervisory tools designed to estimate a bank’s resilience under adverse macrofinancial scenarios (e.g., recession, credit losses, market shocks). Regulators may consider disclosure to market participants, investors, and counterparties. The potential benefit is improved allocation of funding ex post: after observing realized performance relative to stress scenarios, capital can flow more efficiently toward banks that appear better able to withstand shocks. This resembles a correction mechanism in which information reduces mispricing, lowers uncertainty premia, and supports more accurate risk-weighted funding decisions. If disclosed results are credible and sufficiently granular, counterparties can update beliefs about a bank’s solvency and liquidity, potentially reducing the likelihood that funding disruptions become self-fulfilling.
However, disclosure can also distort portfolio choices ex ante. Once banks anticipate that stress-test outcomes will be made public, they may strategically manage risk and asset composition to “pass” the test rather than optimize for long-term risk-adjusted return. This is a form of incentive misalignment: the measured metric (the stress-test score) becomes the objective, and banks may alter holdings to reduce exposures that are most salient in the test framework. Mechanistically, such behavior can occur through:
1) portfolio rebalancing toward assets with more favorable modeled risk under the scenario assumptions;
2) liquidity or hedging adjustments that reduce the test-implied downside but may not reduce tail risk under alternative, unmodeled shocks;
3) changes in credit origination standards and underwriting practices to minimize expected losses during assumed scenarios.
These strategic adaptations can generate “gaming” risk: banks appear safer in the disclosed framework while potentially accumulating vulnerabilities outside that framework. In policy terms, this can undermine the stress test’s intended role as an instrument for identifying and mitigating systemic vulnerabilities.
A useful framework is that of information economics and strategic behavior under disclosure. Disclosure changes the information set of external stakeholders, which affects the bank’s cost of capital and funding access. If market reactions are strong and directly tied to disclosed test results, banks face a stronger incentive to adjust portfolios to influence these reactions. The tension becomes a tradeoff between:
– allocative efficiency after the fact (ex post): better-informed funding and faster redistribution; and
– allocative distortion before the fact (ex ante): altered risk-taking and portfolio composition driven by test-score incentives rather than comprehensive risk.
Importantly, the strength of the tradeoff depends on several design features analogous to clinical test validity and interpretability. Key determinants include:
– credibility and model transparency: if assumptions are understood and the test is perceived as valid, markets can price meaningfully; if not, disclosure can create noise-driven reactions.
– granularity: average indicators may be easier to “pass” than detailed breakdowns by risk category.
– frequency and updating: repeated disclosures can reinforce strategic adaptation, while infrequent disclosure may reduce gaming but weaken market discipline.
– accountability and enforcement: regulators may need complementary measures (e.g., limitations on capital arbitrage, stress-test-based capital buffers) to reduce perverse incentives.
From a systemic resilience perspective, the policy question is whether the marginal benefit of improved funding allocation outweighs the marginal cost of behavior distortion. In practical terms, regulators may consider conditional disclosure strategies (e.g., tiered publication, delayed release, or aggregation), along with aligning supervisory responses to stress results. A coherent approach is to use disclosure not as an end in itself, but as part of a calibrated supervisory regime that pairs transparency with corrective constraints.
Just as in clinical risk communication where inappropriate framing can change behavior without improving health outcomes, financial disclosure can reshape incentives without necessarily increasing true robustness. The central research insight is that disclosure can simultaneously be stabilizing through better post-shock funding and destabilizing through pre-shock portfolio gaming. Therefore, optimal policy depends on balancing incentive effects, model validity, and the extent to which disclosed metrics capture underlying tail risk.
